Fractional Term Structure Models: No-arbitrage and Consistency

چکیده

In this work we introduce Heath-Jarrow-Morton (HJM) interest rate models driven by fractional Brownian motions. By using support arguments we prove that the resulting model is arbitrage-free under proportional transaction costs in the same spirit of Guasoni et al [14, 15]. In particular, we obtain a drift condition which is similar in nature to the classical HJM no-arbitrage drift restriction. The second part of this paper deals with consistency problems related to the fractional HJM dynamics. We give a fairly complete characterization of finitedimensional invariant manifolds for HJM models with fractional Brownian motion by means of Nagumo-type conditions. As an application, we investigate consistency of Nelson-Siegel family with respect to Ho-Lee and Hull-White models. It turns out that similar to the Brownian case such family does not go well with the fractional HJM dynamics with deterministic volatility. In fact, there is no nontrivial fractional interest rate model consistent with the Nelson-Siegel family.

Arbitrage Restrictions and Multi-factor Models of the Term Structure of Interest Rates. 1 Arbitrage Restrictions and Multi-factor Models

In this paper we investigate models of the term structure where the factors are interest rates. As an example, we derive a no-arbitrage model of the term structure in which any two futures (as opposed to forward) rates act as factors. The term structure shifts and tilts as the factor rates vary. The cross-sectional properties of the model derive from the solution of a twodimensional autoregress...

Separable Term Structures and the Maximal Degree Problem

This paper discusses separable term structure diffusion models in an arbitrage-free environment. Using general consistency results we exploit the interplay between the diffusion coefficients and the functions determining the forward curve. We introduce the particular class of polynomial term structure models. We formulate the appropriate conditions under which the diffusion for a quadratic term...

The Role of No-Arbitrage on Forecasting: Lessons from a Parametric Term Structure

Parametric term structure models have been successfully applied to innumerous problems in fixed income markets, including pricing, hedging, managing risk, as well as studying monetary policy implications. On their turn, dynamic term structure models, equipped with stronger economic structure, have been mainly adopted to price derivatives and explain empirical stylized facts. In this paper, we c...

The price of granularity and fractional finance

The purpose of this paper is to assess the risk premium a fractional financial lognormal (Black-Scholes or BS) process relative to a non-fractional and complete financial pricing model. While fractional Brownian BS models based on the Duncan and Wicks calculus were shown to define a no arbitrage financial model, this paper claim is that this martingale need not be the pricing martingale. There ...

Arbitrage in fractional Brownian motion models

We construct arbitrage strategies for a financial market that consists of a money market account and a stock whose discounted price follows a fractional Brownian motion with drift or an exponential fractional Brownian motion with drift. Then we show how arbitrage can be excluded from these models by restricting the class of trading strategies.
